My tub has a 1/2" copper thread, but is 3.5" from wall. Will this work?

As long as your pipe has a 1/2" thread the spout should fit.

what exactly is a slip-on spout, and what function does it perform?

A slip on spout is no different than any other tub spout with the exception that when installing you slip in on the exposed pipe nipple and tighten with set screw, rather than having an IPS, threaded connection.
