I need backer rod for a 1/8" saw-cut control joint in a concrete slab. This seems to be the smallest diameter sold by HomeDepot; is it intended to compress into a 1/8" joint?

This is meant to be used as a gap filler and then caulked over to reduce the amount of caulk needed to fill the gap.

Yes, but you will still need to caulk over it and then grout over that.

Answer: 
Yes, it will be ok to use the backer rod against the water pipes near the shower as long as it is not the first 3 feet coming out of the water heater.
