I have never installed a door knocker, and my door is metal (hollow). Will this product work?
I doubt if it would work. You have to screw through the entire door in order to install it. Then you have to look at the screws on the inside of the door. I chose not to install it for that reason.
How do I get the hole in the door knocker for the peep hole to fit in??

The instructions say to drill a 3/8" hole, which is about twice the diameter of the screws. Is there a mechanical reason that the holes be that large? Is the purpose to give wiggle room in case the holes are not positioned correctly?
Correct, it's to further ensure that the handle is perfectly vertical and not tilted after installation. Once the interior screw and washer have been installed, the hole will be entirely concealed and the handle will be stationary. There are three holes involved in the installation process. The distance from the top screw to the bottom screw are 4-1/8". The distance from either screw to the "center tube" in the middle is 2-1/4".
